First,
You are absolutely fine with 1gb of hd that is exactly what I have and it works fine no matter the driver. I wouldn't use any of the original software though since there are much better applications nowdays.
First try to check what is on the falcon's hard disk, before you have it formatted, chances are there are things you'll be looking for (maybe hddriver). Check this first and people will tell you what is worth salvaging.
I cannot stress this too much. Don't even think about scrapping the hard disk!
About ste compatibility, most apps run many games won't. Backwards is a good compatibility utility. Check the reservoir gods site for some very nice atari falcon games and do google around. Have fun!
